When an image is inserted among images in a sub point, the positioning of the 
image is not as expected or desired.

AFAIK the pictures are all positioned relative to "Paragraph area" which is the
default all over a document. You should position the relative to "Paragraph text
area" to get a result which is more expected in list paragraphs.
Did I understand you? I mean, the description "Generating error... success!!" is
not very significant... Could mean a lot.

I tried all the combination...i mean relative to page, text, as text etc...none
seems to work

And after that error generation...I forgot to type ':-P'...sorry.

Point is, is there any way to have the image placed at the point where the
cursor is?...or at least at that line?...Its quiet a head ache.

And did you like the images?

If you want to have it right at the cursor position, you should anchor it "as
character".

After insertion of the image (that is it's already misplaced), and then changing
the anchoring won't help right?

No idea what that curious document 'test image 7'.odt wants to tell us. I will
try to find out the problem with an other sample document. Steps to reproduce:

1. Open text document "NewSample.odt"
2. Make "Nonprinting Characters" visible in menu 'View ->  
   Nonprinting Characters'
   Caret should flicker at the left document border
3. Menu 'Tools -> Gallery' to make gallery visible
4. Mouseclick somewhere in the middle between "Paragraph 1 Start" and 
   "Paragraph 1 Start" 
5. Select "Bullets" in gallery, click any of the shown bullets and insert
  it ('right click -> Insert -> Copy') into the document
  Expected: Should be inserted nearby caret in the middle of paragraph 1
  Actual:  inserted at the top of the page, Old contents will be shifted down

11. Now click into the middle of paragraph 2 and redo from "5."
12. Select "Bullets" in gallery, click another of the shown bullets and insert
  it ('right click -> Insert -> Copy') into the document
  Expected: Should be inserted nearby caret in the middle of paragraph 2
  Actual:  inserted at the top of the page, old contents will be shifted down
  Expected: Should be inserted nearby caret in the middle of paragraph 1
  Actual:  inserted at the top of the page in front of paragraph 1

I can understand result of step 5 (also it might be a little unexpected), but
result of step 12 is completely unexpected.

MRU->OD: open the document attached by Rainer, position cursor somewhere in the
middle of the empty lines of Paragraph 1, insert a graphic -> it is inserted
above paragraph 1, which is not expected. 
I know, that a graphic having "no wrap" will cause this behavior when inserted
(all contents of the paragraph will be wrapped below the object), but this is of
course not desired by the user. So I think, the algorithm needs some slight
enhancement here.

Priority P5 means low priority. Priority P1 is the highest priority.
Have a look at

definition of the priorities.
